I tried the PS3 HDMI setup for PS1, and no matter how good that setup is, most games with pre rendered graphics look bad. These games were not made for higher resolution displays. WebI open textures on Paint.net and export them as 8-bit images - that's how I create images with the limited color palette. I scale them down to 128x128 or 64x64, if the intended object is small enough. I also usually use an image editor to adjust the brightness, contrast, and saturation to get them to look more like PS1 games.
